In November 2020, the Securities and Exchange Board of India (SEBI) introduced the flexi cap fund category as part of its ongoing efforts to standardise mutual fund classifications. This category was positioned as distinct from multi-cap funds, which are subject to minimum allocation requirements across large, mid, and small cap segments.

Flexi cap funds provide fund managers with the flexibility to allocate across market capitalisation segments without predefined minimum exposure to any single category. However, they are still required to maintain a minimum equity exposure of 65% in line with SEBI regulations.

This structure allows fund managers to adjust allocations based on market conditions, valuations, and investment strategy. As a result, factors such as the fund manager’s investment approach, consistency, and risk management framework become important considerations when evaluating a flexi cap fund.

What is a Flexi Cap Fund? Decoding the SEBI Definition

Under SEBI’s mutual fund categorisation circular, a flexi cap fund is defined as “An open-ended, dynamically managed equity scheme that invests across large cap, mid cap, and small cap stocks”. The only regulatory constraint is that at all times, at least 65% of total assets must be held in equity and equity-related instruments.

Beyond that 65% floor, there are no segment-level mandates. A flexi cap mutual fund can be:

  • Entirely concentrated in large caps during periods of market uncertainty
  • Pivot aggressively toward mid caps when earnings momentum favours them
  • Build in meaningful small cap positions when valuations in that segment are compelling 

The fund manager has complete discretion and complete accountability for the outcome.

This stands in direct contrast to the multi cap fund category, where SEBI mandates a minimum of 25% each in large, mid, and small cap stocks at all times, regardless of market conditions. The flexi cap category was specifically created to preserve the manager’s ability to exercise this discretion — a regulatory acknowledgement that unconstrained allocation is a legitimate and valuable investment approach when backed by a disciplined process.

SEBI Rules Governing Flexi Cap Funds

Understanding the regulatory framework of a flexi cap fund helps clarify how the category operates within defined boundaries. Key provisions include:

  1. Minimum Equity Allocation

A flexi cap fund must maintain a minimum of 65% of its net assets in equity and equity-related instruments. This floor ensures the fund remains a primarily equity-oriented instrument. This qualifies it for equity taxation treatment under Indian income tax law, which applies a 12.5% long-term capital gains tax on gains held for more than one year, above the ₹1.25 lakh exemption threshold.

  1. No Segment-level Minimums

Unlike large cap funds (minimum 80% in large cap stocks), mid cap funds (minimum 65% in mid cap stocks as defined by SEBI), or multi-cap funds (minimum 25% each across large, mid, and small cap segments), flexi cap funds do not have prescribed minimum allocations for any specific market capitalisation segment. Allocation across segments may vary based on the fund manager’s strategy and market conditions.

  1. Benchmark and Disclosure Requirements

Flexi cap funds are required to adopt an appropriate benchmark that aligns with their investment mandate. In addition, fund houses disclose portfolio details, including market capitalisation allocation, on a monthly basis through the Association of Mutual Funds in India (AMFI) disclosure framework. This allows investors to track how the fund’s allocation evolves over time.

  1. Single Scheme Per Category

Under SEBI’s mutual fund categorisation guidelines, each asset management company is permitted to offer only one scheme per category. This applies to flexi cap funds as well, limiting duplication of similar schemes within the same AMC and aiding comparability across fund houses.

How Fund Managers Translate Flexibility Into Strategy

The flexibility of a flexi cap fund is shaped by the investment process used to deploy it. In practice, fund managers may follow different approaches, and understanding these variations can help investors evaluate how a fund is positioned.

  • The Large Cap-heavy Approach

Some fund managers use the flexi cap structure with a significant allocation to large cap stocks, complemented by selective exposure to mid cap companies. Under this approach, a substantial portion of the portfolio may be anchored in established companies, which can offer liquidity and relative stability compared to smaller segments.

The remaining allocation may be directed toward mid cap opportunities based on the manager’s investment view. Outcomes under this approach can vary depending on market conditions and stock selection..

  • The All-cap Conviction Approach

Other managers construct portfolios with exposure across large cap, mid cap, and small cap segments simultaneously. In such portfolios:

  • Large cap holdings may contribute to portfolio stability and liquidity
  • Mid cap exposure may play a role in return generation
  • Small cap allocations may provide exposure to emerging growth opportunities

This approach involves a broader opportunity set but may also be associated with higher variability in outcomes.

  • The Tactical Rotation Approach

Some fund managers use the flexibility of the category to adjust allocations across market capitalisation segments over time. These adjustments may be influenced by factors such as valuations, earnings expectations, and broader market conditions.

For example, allocations may shift toward segments that appear relatively more attractive based on the manager’s assessment. The effectiveness of this approach can depend on the consistency of the investment process and execution over time.

The Role of Market Cap Allocation in Return Generation

One way to understand how a flexi cap fund may generate returns is to examine how different market capitalisation segments behave across market cycles. large cap, mid cap, and small cap stocks have, at times, exhibited varying performance patterns depending on economic conditions and earnings trends.

In certain recovery phases following market corrections, mid cap and small cap stocks have shown relatively strong performance, supported by changes in earnings expectations and valuation adjustments. A flexi cap fund with higher exposure to these segments during such periods may benefit from these trends, though outcomes can vary across cycles.

In more mature phases of the market cycle, where valuations are elevated or growth expectations stabilise, large cap stocks have, in some instances, provided relatively more stable return profiles. Flexi cap funds may adjust allocations based on the fund manager’s assessment of such conditions.

These dynamics highlight how allocation across market capitalisation segments can influence fund performance over time. However, the relationship between market cycles and segment performance is not uniform, and outcomes depend on multiple factors, including timing, valuation, and execution.

Why the Right Flexi Cap Fund Is All the Equity You Need 

A flexi cap fund derives its effectiveness from how its flexibility is used within the regulatory framework. The SEBI structure provides a minimum 65% equity allocation, no prescribed segment-level constraints, and periodic disclosure requirements. Within this framework, outcomes are influenced by multiple factors, including portfolio construction, market conditions, and the fund manager’s investment approach.

For investors with a long-term horizon, a flexi cap fund can serve as a core equity allocation, offering exposure across large cap, mid cap, and small cap segments within a single structure. However, its suitability depends on individual portfolio needs, risk tolerance, and overall asset allocation strategy.
